Anchoring can cause fund managers to be overly confident that markets or strategies that have earned them profits in the past will continue to earn profits in the future. Of course, these managers may be failing to account for the fact that the investment environment has likely changed.

Lessons learned:

  • Investors should conduct background checks on the principals of a fund. Had investors done proper due diligence regarding the founders’ histories, they would have found out that Israel lied about both the length of time and the level of job he held with a prior fund. These facts would likely have been discovered by investors through a few simple phone calls.
  • Investors should demand hedge funds use a well-known, independent auditor. The sham auditing firm, Richmond-Fairfield Associates, created by Bayou, was left unexamined by investors, despite the fact that no one had ever heard of them. The firm also wired money out of the Bayou funds and into unreported bank accounts at Citibank and Wachovia. A large transfer to Wachovia finally raised red flags at the bank and ultimately led to the fall of Bayou.
  • Investors should realize that regulations are not a suitable substitute for due diligence. Despite violating numerous regulations and laws, Bayou’s managers managed to evade detection from regulators for more than eight years. In addition, the Bayou fraud was only discovered by accident, not because investors or regulators had become suspicious of Bayou’s actions.

Lessons learned:

  • Investors should be aware of affinity fraud. Affinity fraud is fraud that relies on the similarities between the person in charge of the fraud and the target of the fraud. In the Madoff case, Bernie Madoff relied on his religious and ethnic bonds to potential investors. These common bonds often cause potential investors to be less diligent than they ordinarily would be.
  • Proper due diligence may have uncovered early warning signs. These signs included the fact that Madoff’s firm administered, executed, and cleared trades in house, and that Madoff’s investment return profile was inconsistent with the stated investment strategy. If a competent third party had conducted the audit or fund administration, the fraud would have been much harder to conceal.
  • Investors should be aware of their potential responsibilities in the event of investment fraud. When investors unknowingly profit from a fraud, such as a Ponzi scheme, they can be legally obligated to return any fund distributions (i.e., pay restitution).

Lessons learned:

  • Funds with no transparency can be dangerous. Lancer’s portfolio was illiquid. As a result, Lauer chose to keep all positions held by the fund private to prevent other traders from taking advantage of this information and harming the hedge fund. However, the lack of transparency prevented investors from examining the risks of their investment and from hedging these risks. If Lauer had offered at least limited transparency, such as letting investors know that he held large positions in illiquid unregistered securities, investors would have better understood the risks associated with Lancer.
  • Be suspicious of internal valuations. Rather than having an external party value Lancer’s illiquid securities, Lauer performed these valuations himself. This lack of objective appraisal is a clear conflict of interest, as the higher the value Lauer attached to the securities, the higher the fees Lauer earned.
  • Beware of window dressing. While window dressing can be legal when done correctly, Lancer’s attempts at window dressing were illegal. Window dressing involves portfolio transactions or valuations made just before the end of a reporting period to improve the valuation and/or appearance of a portfolio. At Lancer, Lauer allegedly engaged in painting the tape, which involves manipulating the market prices of securities in the portfolio to record low or high prices on the public transaction record. This illegal practice is often performed just before the close of the reporting period so that the portfolio is valued higher.
  • Ensure adequate audit and regulatory safeguards. While Lancer hired a major accounting firm to verify its financial statements and financials, the audits failed to clearly identify the conflict of interest issues associated with some of Lancer’s investment valuations. In addition, the auditing firm found that 10 of Lancer’s investments appeared to have excessive valuations and requested investment appraisals on these firms. Despite the fact that only four appraisals were completed and that these were conducted by a biased party, the accounting firm still signed off on Lancer’s valuations. In addition, Lancer violated the SEC’s regulation requirements by not filing Form 13D for 15 holdings in which it held a 5% or greater ownership stake. If these reports had been filed and thoroughly examined (or if investors had been informed of these violations), Lancer’s investors may have had a better understanding of its risks.
