  3. Companies that have a listing in the US are also required to prepare accounts under US GAAP.

The categories of financial assets for IAS39 are:

  1. Fair value through profit or loss (e.g. assets held for trading with a short time horizon)
  2. Available for sale (e.g. quoted equities)

  4. Loans and receivables (e.g. unquoted bonds)

All are measured at fair value at initial recognition.
Subsequently, the fair value of an asset will be depend on its classification.

  2. It typically takes the Solvency I balance sheet as the starting point.
  3. It is sometimes referred to as the Modified Statutory Basis (MSB).
  4. It still has relevance for UK life insurance companies since the accounting policies for insurance contracts in financial statements under IFRS or “New UK GAAP” are often derived from “Old UK GAAP”.

  1. Assets were generally valued at market value and were not subject to any inadmissibility requirements.
  2. The definition of an insurance contract was the same as in IFRS4.
  3. The liabilities were made up of Technical Provisions and for with-profits, the Fund for Future Appropriations..
  4. The liabilities of with profits contracts issued by “realistic basis life companies” were based on the realistic balance sheet in Pillar 1 Peak 2.
  5. The liabilities of other insurance contracts were based on the statutory solvency basis adjusted for DAC and investment, resilience and similar contingency reserves.

Describe Deferred Acquisition Costs (DAC) as used under “Old UK GAAP”. (7)

  1. Many insurance contracts have future margins over and above renewal costs that are meant to recover the initial new business costs.
  2. The initial new business strain reduces profit. This is then followed by profits arising in future when margins are released.
  3. Acquisition Costs can be deferred to prevent or reduce the new business strain.
  4. This essentially capitalises the future release of margins.
  5. DAC is amortised over the period in which it is expected to be recovered.
  6. DAC is not a “real” asset and as such does not impact the cashflow to or from the company.
  7. It is simply an accounting concept used for spreading profit.

State the four main principles underlying US GAAP. (4)

A
  1. Historic Cost: Assets and Liabilities should be valued at acquisition cost rather than fair market value.
  2. Revenue Recognition: Revenue should be recorded when it is earned rather than when it is received.
  3. Matching: Expenses should be matched to revenues wherever it is reasonable to do so. Expenses are not recognised when they are incurred but when the work undertaken makes its contribution to revenue. Only if there is no connection with revenue can expenses be charged to the current period.
  4. Full Disclosure: Information disclosed should be sufficient to make a judgement, whilst keeping the cost of preparation and use of that information reasonable.

A

The categories of asset are:

  1. Trading - valued at market value.
  2. Available for sale - valued at “book value” (amortised cost for bonds, cost value for equities) for the profit and loss account and at market value for the balance sheet.
  3. Held to maturity - valued at amortised cost value.

A DAC asset is also held in line with the matching principle.

After the purchase of a business or portfolio, the present value of future profits expected to arise from that business is set up as an intangible asset in the balance sheet.

A

FAS60: Traditional Non-Linked Products:

  • Valued using prospective methods and “locked in” best estimate assumptions, including provisions for adverse deviations.
  • If the premium paying period is shorter than the insurance period, it may be necessary to hold a deferred profit liability.
  • For short duration business, the reserve is a gross unearned premium reserve.

FAS97: Most UL and UWP contracts, investment and limited pay contracts:
- Products are generally valued at “account value” i.e the undercounted unit value.

FAS120: With profits contracts that meet certain principles

  1. There is now a choice between continuing existing accounting policies or moving to a methodology based on Solvency 2 requirements.
  2. But the change can only be made if it makes the financial statements more relevant and no less reliable to users.

  1. Cannot include costs that have already been recovered.
  2. Contracts with a DAC must be expected to generate enough margins over their lifetime to cover the acquisition costs after meeting the other costs.
  3. The receipt of future premiums must be sufficiently certain based on prudent estimates of future discontinuance rates.
